The 'Kiddie Tax'


It is one of those tax "gotchas."

The "kiddie tax" is effectively a penalty on parents who saved for their children's expected college expenses by putting money into custodial accounts before today's tax-free education savings options were created.

Children under age 18 are allowed to have $1,700 in unearned 2007 income before the kiddie tax is applied. That's stuff like dividends and interest on investments.

For unearned income over $1,700, the tax on the child is figured at the parent's tax rate. That can be as high as 35 percent. A child who had an 18th birthday last year isn't subject to the kiddie tax, however, and will pay 2007 taxes at their lower rate.

Nearly 20 years ago, Congress used the kiddie tax to attack the wealthy who shifted income to their children in lower tax brackets. Unfortunately, it has also burdened middle-income parents who were being good savers, preparing for their children's college expenses.
